Banks Aren’t Lending to Businesses: Why Should They?
Lately, there has been a perception that banks, in general, are not lending money to businesses. A business’ ability to borrow money is instrumental in helping it grow. Loans afford businesses the necessary working capital or liquidity to successfully run their operations. While I don’t agree that banks are not lending money to businesses, I do believe that it’s becoming harder and harder to find quality businesses to lend money to. When a particular bank looks at a loan request there’s a variety of documents that they look at to determine whether or not a business is credit worthy.
Banks typically look at 2-3 years worth of financial statements that include business tax returns, a profit/loss statement and an interim balance sheet. Banks also look at the financial strength of the owners of the business thru the use of a personal financial statement and personal tax returns. Most banks also ask for a personal guarantee from the ownership if a loan is approved. Banks ultimately want to make sure that the business borrowing the money can cover the proposed debt. Most financial institutions look for a debt service coverage or debt to income ratio around 1.3 xs.
Based on the information above, let’s look at why the perception that banks aren’t lending exists. The United States entered into a tough economic recession beginning in December of 2007. Recessions create hardships for a lot of people and businesses alike. They bring a decrease in consumer spending, an increase in job losses, and a decrease in profitability for most businesses. That being said, unless a company was unaffected or affected very little by the current recession, 2008 and 2009 net income was most likely down for most U.S. companies, both large and small. Given that banks look at how a business has faired over the last 2-3 years, underwriters are going to be looking at financials for companies that are losing money or have little to no net income to support taking on more debt.
There are some cases where a business has an existing, long-standing relationship with a bank and this may help the bank become more comfortable in extending new or renewing existing credit. But for a prospect or new customer with no existing lending relationship, a bank would be looking at starting a relationship with a business that is making little to no money. So the question is, “Is granting a loan to a business that is not profitable, whether or not it’s because of recent economic conditions, a good business decision?” I say no. Banks, like any other for-profit company, have a responsibility to their shareholders and stakeholders. After all, isn’t making bad loans part of what contributed to the recent financial crisis?
According to the FDIC (Federal Deposit Insurance Corporation), 3 banks failed, or were unable to meet their operating obligations, in 2007. In 2008, 25 banks failed and so far in 2009, 140 banks have failed. These banks were FDIC insured and therefore sold to a stronger bank or run as a federally owned bank. But we aren’t out of the woods yet. In 2008, the FDIC’s “troubled bank” watch list had 50 banks on it that were being monitored because of their risk of failing. As of today the list is up to 575 banks and is growing every week. Banks are already highly leveraged institutions, due to the nature of taking deposits and loaning them out, so the last thing they need to do is make more bad loans.
In conclusion, how can a bank grant a loan to a company that may not be around in 2 years to pay it back? Banks, just like any other company, need to make good, sound business decisions. They need to lend money but they need to be careful in doing so. In short, most banks are lending money but they are being smarter and more cautious in doing so in hopes of not contributing to a repeat of the turmoil we are in today.
